Gaining an understanding of the stock option market can be a difficult task. Stock options are used in finance to help protect against future losses, and to create an opportunity to make profits in an unpredictable market. Traders can decide to buy or sell options contracts, using them to diversify their portfolio and to generate a source of income.


First, it is important to understand what a stock option is. In short, it is a contract between two parties that gives the holder the right, but not the obligation, to buy or sell a certain asset at a specified price on a certain date. The main advantage to trading options is the ability to leverage the market with limited capital; one option contract can represent up to 100 shares of the underlying asset. The contract also offers the potential for any gains or losses to be limited to the amount of money originally invested.


That said, the risks involved in trading options must also be understood. Generally speaking, the more volatile the underlying stock, the higher the risk. Additionally, the time frame of the investment must be thought of, as expiration dates will eventually limit the effectiveness of the contract. Moreover, if the option is allowed to expire, the investor will forfeit any potential gains and will risk losing 100% of the money invested.


Stock options are considered to be one of the trickier investments available. Nevertheless, if one has a thorough understanding of the market and what to look for when entering an invest, the stock option market could prove to be a viable option for a savvy investor.
